If we have to turn the negative exponent into a positive, why would the negative 3 still be distributed over x^3y^2?

Note the key difference of how the -3 was distributed over numerator vs. denominator:

In the numerator 3 became positive because the expression itself was placed in the denominator of a fraction 1/(expression).

I denominator no such transformation too place so exponent 3 remained negative.
